Could it be possible to create an analog joystick for the SMS based on the paddle, with each direction having 6 bits of accuracy?

Thats esentially what the sports pad is.. except its a ball instead of joystick, and its 8 bit of resolution.

Oh wait, the Sports Pad was analog? I thought it was a glorified D-Pad!

It had a mode to emulate a D-pad, but it also has a genuinely analogue trackball mode.

So I guess it would be very easy to create a custom analog joystick that emulates the Sports Pad. Correct me if I'm wrong.

Yes, I think you could do it with a microcontroller fairly easily.
